On this page (http://www.designerdigitals.com/ddgallery/showphoto.php?photo=96802&size=big&cat=)if you see the sides has two circles and the paper cuts around them, how do we do this effect?

It looks to me as if what looks like paper cuts are simply white areas around the circles.
But if you do want to cut the paper around the circle then just make a slightly larger circle selection ... then go to the paper layer and do Edit>Delete.
Repeat the step for the other circle ... and there you go :)

I'm sure there are many ways to do this. I'm using PSE 5, so if I wanted to encircle this with words, that's another whole issue. But for the simple one, here's what I did:
1. Open a new document and fill it with a transparent background.
2. Set your foreground color to white.
3. Using the ELIPSE TOOL (4th from the bottom), click+shift to draw a perfect white circle.
4. Using the ELIPTICAL MARQUEE TOOL (5th from the top), click + shift to draw a perfect inner circle (marching ants), using the space bar to place it just where you want it.
5. Add a new layer at the top.
6. Go to Edit>Stroke (Selection Outline) and choose the color and size of inner circle you want and click okay (doesn't matter if it's inner, outer, or center).
7. CTRL D (to deselect)
8. If you want to write something in the center of the circle, just use the type tool to do so.
9. Save your "sticker" as a .png file.
Now, the real designers and artists and PSE gurus will step in, I'm sure and tell us both how to do it easier. And I admit, I'm leaving off the bit about circling it with text. Is that what you want to know? If so, even though PSE won't do text in a path, there are some work-arounds.

If you look at the list of credits Ali has used, the circles are actually embellishments
