Please refer to the descriptions of Videomerge in each of the following two Premiere Elements 7 links:

Basic principle here is that you are replacing a color in one image with transparency using Chroma Key, Blue Screen Key, Green Screen Key, or the new feature in Premiere Elements 7 called Videomerge (which is more or less an automatic version of Chroma Key). The new background that you want for Video Track 2 image goes on Video Track 1 and the video which is having its “background” replaced and goes on Video Track 2.
Do not think in terms of replacing a background in an image in Photoshop Elements. In Premiere Elements, these types of tools work best, by planning ahead (before opening Premiere Elements) and having a solid color background to be replaced by one of these Premiere Elements keying tools. There are many, many links on how best to use the Chroma Key which starts with choosing the appropriate background for the shooting of your images. For that matter, that goes for all these types of tools.
If you are shooting against a blue screen, then try the Blue Screen Key under Effects/Keying. If you are shooting against a green screen, then try the Green Screen Key under Effects/Keying. If you are not sure, try the Chroma Key under Effects/Keying. As I said, Videomerge is designed to be an automatic Chroma Key type effect. All can be adjusted in the Properties Panel in the panel specific for the key effect that you have selected. Also, you can apply Videomerge by right clicking the video and selecting Videomerge. You can bring up the Properties Panel to get at the controls for adjusting these effects: a. by clicking on Properties icon above Timeline b. Windows Menu/Properties c. Edit Effects tab when you are in the Effects.
The more colors to be replaced the more complex and difficult the task becomes. Explore and experiment.
I hope this introduction has helped. If not, please let me know how I can clarify the explanation.
